Dividend Reinvestment in the UK: ISA vs Taxable Account

Reinvesting dividends buys additional holdings that may generate future dividends. Inside an ISA, dividend income from the investments is not subject to UK dividend tax.

Reinvestment changes the source of future growth

When a cash dividend is reinvested, it purchases more shares or fund units. Those additional holdings can receive later dividends, creating a compounding cycle. The result still depends on the investment’s price, distributions, fees and whether dividends are maintained.

Tax can reduce the amount reinvested

For 2026/27, the UK dividend allowance is £500. Dividend income above the allowance can be taxed at 10.75%, 35.75% or 39.35%, depending on the applicable tax band. Dividends from shares held within an ISA are not subject to dividend tax.

For example, £2,000 of dividend income outside an ISA leaves £1,500 above a £500 allowance. At a 35.75% entered rate, the simplified dividend tax is £536.25, leaving less cash available to reinvest. Actual liability depends on total income, ownership, residence and current rules.

Yield is not the same as return

A high dividend yield can result from a falling share price and does not guarantee a better outcome. Total return combines income and price change. Compare reinvestment scenarios using both an assumed yield and an assumed price-growth rate, and test the possibility of dividend cuts.

Automatic versus manual reinvestment

Automatic dividend reinvestment can reduce idle cash and remove repeated decisions. Manual reinvestment offers control over timing and allocation but may leave small cash balances uninvested. Check dealing costs, fractional-share availability and how the provider handles distributions.
